Banks Commercial Real Estate Exposure
Banks across Florida and the United States are facing increasing pressure as trillions of dollars in debt are set to mature by the end of next year. According to a data analysis from Florida Atlantic University, banks are evaluated based on their total commercial real estate exposure as a percentage of their total equity. Bank regulators consider any ratio over 300% as excessive exposure to CRE. The analysis reveals that “among the 4,594 banks of any size, including smaller banks, 1,849 have total CRE exposures greater than 300%; 1,096 have exposures greater than 400%; 536 have exposures greater than 500%; and 293 have exposures greater than 600%.” Given that most commercial real estate mortgages are five-year balloon loans, many of those originated in 2019 and 2020 at lower interest rates now face refinancing challenges at much higher rates. When starting a new relationship with a bank outside of an existing one, deposits ranging from 10% to 30% of the loan amount are typically required to mitigate CRE risk. In contrast, Largo Capital’s correspondent Life Co lenders and extensive network of capital sources do not require such deposits, as Life Co’s are funded by insurance premiums rather than customer deposits.
Borrowing Power
The prospect of interest rate cuts has been a major topic throughout 2024, and it appears the Fed might be nearing a decision. In Jerome Powell’s keynote speech at the Fed’s annual economic conference in Jackson Hole, Wyoming, Powell stated that “the time has come for policy to adjust.” This is significant, as higher interest rates have led to a sharp decline in property values, limiting owners’ borrowing capacity and forcing them to raise more equity. In Florida, the overall cash flow for each property has also been constrained by rising property insurance costs. However, one of Largo’s premier correspondent lenders does not require wind insurance, allowing borrowers to maintain substantial cash flow. Overall, whether it’s avoiding deposits, bypassing wind insurance, or locking in rates at application, Largo can control the entire process with a Life Co deal, ensuring certainty of execution.
